Fibonacci Retracementthe most popular tool with the least support

Evidence: WeakBeginnerFoundations · Retracement

Draw from a swing low to a swing high and the tool marks 38.2%, 50% and 61.8%. The claim is that pullbacks stall at these fractions because of a mathematical relationship found in nature.

There is no evidence for that claim and the mechanism offered is not a mechanism. What can be said in its favour is narrower and more interesting: a great many traders watch these levels, so orders do cluster at them — which makes them self-fulfilling reference prices rather than mathematical ones.

That is a real effect and a much smaller claim, and it is the only basis on which this page is included.

This is one of the first methods most traders meet. That popularity is a reason for caution rather than confidence — an edge available to everyone for decades is unlikely to still be sitting there.

Exact rules

Entry

  • Anchor mechanically: the last two confirmed swing points by your fractal rule. Not the ones that make the levels land where you want. Re-anchoring is what makes this tool unfalsifiable.
  • Trend filter: only take retracements in the direction of the higher-timeframe trend. As a counter-trend tool this has nothing at all behind it.
  • Use one level, chosen in advance. Watching three and taking whichever holds is not a strategy, it is a description written afterwards.
  • Trigger: a close rejecting the chosen level, not a touch of it.

Stop loss

  • 1 × ATR(14) beyond the chosen level. One rule, so that the stop cannot be re-derived after the fact any more than the level can.
  • Exit if price closes below the 78.6% level or the original swing low — the retracement has become a reversal.
  • Risk 0.5%.

Take profit / exit

  • TP1 at 2R, half off.
  • TP2 at the prior swing high — a return to the move's origin.
  • Test the same rule with a plain 50% level and no Fibonacci at all. If the results are the same, and they usually are, you have learned what the tool is actually contributing.
